Cat bonds offer flexibility across fixed income and alternative investment allocations: Victory Capital

Given that catastrophe bonds are known for having a low correlation to traditional financial markets, global asset management firm Victory Capital has highlighted how the asset class’s portfolio implementation flexibility makes it viable for either an investor’s fixed income allocation or its alternative investment strategy.

In a recent article, Victory Capital outlines that many investors prioritise the incorporation of strategies with returns that either have low or no correlation to other major asset classes, along with securing new sources of income that have the potential to generate attractive risk-adjusted returns regardless of what’s happening across the broader financial market.

This is where the use of catastrophe bonds, a core component of the insurance-linked securities (ILS) market can play a crucial role.

As Artemis’ readers are aware, the cat bond market has gained heavy momentum in recent years, as organisations have become more familiar with the asset class, which in turn has led to a record influx of new sponsors venturing into the space.

While catastrophe bonds carry event-driven principal risk, Victory Capital importantly highlights that history has shown that investors who deploy cat bonds as a strategic allocation, have not suffered sustained principal losses.

“The insurance industry has demonstrated the ability to reprice risk efficiently (i.e., raise premiums), particularly after a catastrophic event. Thus, we think that the true risk profile of cat bonds is one of the misunderstood aspects of this fixed income asset class,” Victory Capital explained.

Further backing this claim, Victory Capital highlights that the Swiss Re Global Cat Bond Index has managed to deliver a positive performance throughout 18 of the past 19 years.

The firm also underscored how catastrophe bonds as represented by the Swiss Re Global Cat Bond Index, have offered more attractive risk/return characteristics than many more well-known asset classes have throughout the past decade.

“Using the return history of Swiss Re Global Cat Bond Index (2007-2025) as a proxy for the asset class, we evaluated its three-year annualized rolling returns since inception. The range of outcomes were from 2.58% to 16.07%. In 100% (17 of 17) of the rolling three-year periods, the index achieved absolute positive returns, and in all rolling three periods, the returns were in excess of 2%. Of course, past performance does not guarantee future results,” Victory Capital added.

The asset management firm also notes that while financial markets are heavily focused on areas such as inflation data, corporate earnings, tariffs, geopolitics and gross domestic product projections, cat bond investors are much less concerned by these economic metrics, given that they are largely uninfluenced by such factors, and therefore have a low correlation compared to other broad asset classes.

However, the firm warns that much like any investment, there are risks that investors must consider when venturing into the cat bond market.

“A cat bond investment could suffer principal losses upon the occurrence of one or more natural disasters that trigger losses of a certain magnitude. Thus, cat bonds may not be suitable for every investor’s portfolio,” Victory Capital said.

“However, an actively managed cat bond portfolio is designed to balance geographic exposures, while also exploiting possible structural inefficiencies in the market,” the firm added.

Concluding: “In the end, we believe that a cat bond allocation may be well positioned to help solve for several investor objectives. The sources of risk, return, and liquidity are unlike anything in a traditional diversified investment portfolio, and the portfolio implementation flexibility could make them viable for either an investor’s fixed income allocation or an alternative investment bucket.”
